Get Your Chips on the Table- Buy Semiconductor Equipment Calls

The Trades:

Buy to open the February 16, 2018 call on Lam Research (NSDQ: LRCX) with a strike price of $200.00 at $5.20 or lower. Symbol (LRCX180216C200)

Buy to open the March 16, 2018 call on Applied Materials (NSDQ: AMAT) with a strike price of $55.00 at $2.55 or lower. Symbol (AMAT180316C55)

Buy to open the February 16, 2018 call on Ichor Holdings (NSDQ: ICHR) with a strike price of $30 at $1.15 or lower. Symbol (ICHR180216C30)

The Rationale:

Semiconductor stocks enjoyed a tremendous run in 2017, but a recent downgrade by Morgan Stanley sent the group spiraling, offering investors an excellent opportunity to get involved in chip manufacturing stocks.

While chip manufacturers themselves may be good buys, I like the chip equipment producers more, as demand for new production technology keeps them more insulated from swings in chip prices.

Chip prices doubled in the past 12 months. They will not likely increase at this rate in 2018, but estimates reflect this scenario.

Micron Semiconductor (NYSE: MU), one of the largest chip manufacturers, addressed pricing concerns on a December 19 conference call. CEO Sanjay Mehrotra noted that booming demand would outweigh any increased supply.

Chip manufacturers are upgrading production to more specialized chips, which garner higher prices. This unique demand helps insulate the semiconductor equipment manufacturers, whose stocks got unnecessarily hit this week.

Ichor Holdings is already in the Profit Catalyst Alert portfolio and I think is a great buy here on the drop.

All three companies will report earnings in February and March. I will send out the details of their earnings calls with what to look for as the dates are announced.

What is you’re exit strategy on a typical trade recommendation? I.E,, do you set a profit target, want to wait for earnings/news event, etc.?

Hi Derek,

The exit strategy is usually linked to an event. Earnings for these three companies is the expected event for this trade. However, the sentiment was so bearish on the group I think the stocks may bounce sooner as investors digest the bullish commentary from Micron, who is a large customer of AMAT and LRCX. ICHR supplies product to AMAT and LRCX.

Thanks for the alert. I acted on all three. I did all three as Debit Call Spreads. I prefer to start in the money with the long call and with the long call being less than a 10% premium on the current price, so here are my trades:

LRCX BTO Mar $185 Call – STO Mar $210 Call – Net DR of $9.20
AMAT BTO Mar $50 Call – STO Mar $60 Call – Net DR of $3.80
ICHR BTO May $22.50 Call – STO May $30 Call – Net DR of $3.60

I recommended selling them on October 19th for a 45% gain.

However, if you’d held on to them, they would be exercised at $85 and you would cover the stock at $77.70 for a $7.30 gain on a $2.20 investment!

Ichor hasn’t announced its formal earnings date but you are correct, it should be on or about Feb. 12, right before the Feb. 16 expiration. Luckily the company will present at a brokerage conference next week on Jan. 18. While I don’t expect any significant new announcements, we should get a sign of management’s body language regarding the quarter.
Lam Research (LRCX) might announce around the end of January so we might get some news from them as well. We are out of those calls in the portfolio but the company’s news will drive the stocks of ICHR and AMAT.
In the past two quarters Ichor has had two decent sized acquisitions that I expect will help growth and profitability. I also expect the base business to continue clicking along. The company ended the September quarter with good momentum.
